What is this?

If you are trading in the F&O market, there is a high chance that you have faced the situation where the stock exchange imposes a ban on a particular security. In this article we will learn what does it mean for a stock to enter the ban period and how knowing this you can plan a better trading strategy. Before dwelling deep into the concept it is important that we understand certain terms:

Open Interest

It is the number of outstanding contracts in futures and options trading on a stock exchange at any one time.

Market Wide Position Limit (MWPL)

It is the maximum number of open positions allowed across all F&O contracts of the specific stock. It is expressed as number of shares and its value is the lowest of either of the following: 20% of the number of shares held by non promoters. 30 times the average number of shares traded daily in the previous calendar month.

When does security enter the ban period?

When the derivative of any security crosses the 95% market threshold of market-wide-position-limits then that security is put under ban for F&O. Once an F&O is put under ban one can trade in that particular contract only to offset one’s existing position, they are not allowed to open or add any new contract. In other words, one cannot take a trade which increases open interest. For example consider that company that has 20,000 shares in total, however, only 40% of them are with non-promoters, i.e. 8,000 shares. Then the MWPL for the stock would be 20% of 8000 shares, that is 1600 shares. Now if at the end of day, outstanding open positions in the security exceeds 1520 (95% of 1600) then the security will enter the ban period. Once it is in ban period, the contract trading can be done only to offset existing positions (long liquidation or short covering). The ban is lifted once the open interest falls below 80%. You may ask- why should there be a ban? Well, there is a valid reason for it. This is done so that excessive speculation can be eliminated.

Security Ban and Trading

Once the stock enters the ban period, the magic starts. Now only square-off can take place in this particular script. So either the shorts will be covered or longs will get liquidated. During the entire ban- stock price should stay depressed. Additionally, knowing which stocks may be approaching the ban period, allows traders to make an informed decision about going short or long in those scripts. Finally, a piece of advice- create a list of stocks and study their behaviour near the ban period, develop your strategies using paper trading, and once confident take the plunge.
